Net pay formula 

Net pay is calculated by subtracting all deductions from an employee's gross pay. The basic net pay formula is:

Net Pay = Gross Pay – Total Deductions

  • Gross pay: The employee’s total earnings before any deductions. This includes base salary or hourly wages plus any overtime, bonuses, or commissions.
  • Deductions: These include mandatory withholdings (like federal, state, and local taxes, Social Security, and Medicare) as well as voluntary ones (such as health insurance premiums, retirement contributions, or union dues).

How to calculate net pay

Here’s how to calculate net pay step by step.

Step 1. Start with gross pay

Add up all earnings before taxes and deductions. This includes base pay plus overtime, bonuses, or commissions.

Step 2: Apply pre-tax deductions

Subtract amounts like 401(k) contributions or health insurance premiums that reduce taxable income.

Step 3: Withhold applicable taxes

Deduct income taxes, Social Security, and Medicare using the appropriate rates or payroll tax tables.

Step 4: Factor in after-tax deductions

Remove any additional withholdings that apply after taxes, such as union dues or garnishments.

Step 5: Calculate net pay

Subtract the total deductions from gross pay to get the take-home amount.

Here’s an example of net pay in action:

Let’s say an employee earns:

  • Base pay: $350
  • Overtime: $91.42
  • Bonus: $100
  • Social Security and Medicare taxes: $141.42
  • Other after-tax deductions: $100

Step 1: Determine gross pay

Add up all forms of compensation before any deductions:

$350 (regular pay) + $91.42 (overtime) + $100 (bonus) = $541.42

Step 2: Identify and total deductions

Add up all applicable withholdings and deductions:

$141.42 (Social Security and Medicare) + $100 (after-tax deductions) = $241.42

Step 3: Calculate net pay

Subtract total deductions from gross pay:

$541.42 − $241.42 = $300

Net pay is the final outcome of the payroll process. It’s calculated after all required and voluntary deductions are taken from an employee’s gross pay. 

Is direct deposit net pay or gross pay?

The amount that’s deposited into an employee’s bank account through direct deposit is net pay, not gross pay. Net pay is what remains after all taxes, benefits, and other deductions have been taken out of the gross pay (the full amount an employee earns before deductions). So when employees receive a direct deposit, they’re getting their take-home pay, not the full amount they earned on paper.

Deductions that affect net pay

Net pay is what employees take home after deductions are subtracted from gross wages. These deductions can be mandatory or voluntary and directly impact an employee's final paycheck. Here's a look at the most common types of deductions:

  • Federal income tax: Withheld based on IRS tax brackets and the employee’s W-4 form. The amount varies depending on income, filing status, and allowances.
  • State and local income tax: Applied in most states and some localities. Rates and rules vary depending on where the employee lives and works.
  • Social Security tax: The Social Security tax is withheld at 6.2% of an employee’s wages, but only up to a certain limit each year, called the wage base. For 2025, that limit is $176,100. This means once an employee earns $176,100 in the year, they stop paying Social Security tax on any additional income for the rest of that year.
  • Medicare tax: Withheld at 1.45% of all wages, with no limit. Employees earning over $200,000 annually are subject to an additional 0.9% Medicare surtax.
  • Pre-tax deductions: These are taken out of an employee’s gross pay before taxes are calculated, which lowers taxable income. Common pre-tax deductions include:
  • Health, dental, and vision insurance premiums
  • Health Savings Account (HSA) contributions
  • Flexible Spending Account (FSA) contributions
  • Retirement plan contributions (e.g., 401(k)

Post-tax deductions

These are withheld after taxes have been applied and don’t reduce taxable income. Examples of post-tax deductions include:

  • Wage garnishments (e.g., child support and alimony)
  • Union dues
  • Charitable donations
  • After-tax retirement contributions, such as Roth IRA contributions
  • Certain supplemental insurance premiums, such as life or disability insurance (if elected by the employee)

In addition to taxes, other deductions—like health insurance premiums or some retirement contributions—are also taken out before net pay is calculated. What’s left is the employee’s actual take-home pay, which is usually delivered via direct deposit or paper check.
